I am trying to acquire the capacitance gauge data in a wave flume using Personal DAQ 3000 device. However I get lot of noise in the acquired data. Is it possible to use digital filters to reduce this noise? Any information in this direction would be greatly appreciated.

as far as I understood from DAQ 3000 description (Appendix A, Signal Modes and System Noise, Analog Filtering ) this module has not own input (analog) filter. It could be a good idea to use one.

Can over sampling (eg @ X32) can help me reduce the noise? Will this affect my data if I am measuring irregular waves (I am sampling them at 20Hz sampling rate)?

oversampling can't help. You wrote that you are digitizing some irregular waves with the sampling rate 20Hz. What is the upper frequency of the measured waves - 10Hz? That said that you have to supress all above 10Hz by means of low-pass input analog filter.
