I'd be very surprised if they didn't know of ArXiv. Is it the reviewer who is raising the complaint or the journal's chief editor?

He'll be aware of ArXiv.

Suggest that you can take away the ArXiv version till the final decision is made.

But he has already sent back the paper. So can I remove from arxiv and re-submit?

Very surprising that you would reveal the identity of the person rejecting your paper. People don't do that, usually.
